Chairman Greenspan presented identical testimony before the Committee on Banking, Housing, and Urban Affairs, U.S. Senate, on February 12, 2004 Mr. Chairman and members of the Committee, I am pleased to be here today to present the Federal Reserve's Monetary Policy Report to the Congress When I testified before this committee in July, I reported that conditions had become a good deal more supportive of economic expansion over the previous few months. A notable reduction in geopolitical concerns, strengthening confidence in economic prospects, and an improvement in financial conditions boded well for spending and production over the second half of the year. Still, convincing signs of a sustained acceleration in activity were not yet in evidence. Since then, the picture has brightened. The gross domestic product expanded vigorously over the second half of 2003 while productivity surged, prices remained stable, and financial conditions improved further. Overall, the economy has made impressive gains in output and real incomes; however, progress in creating jobs has been limited. Looking forward, the prospects are good for sustained expansion of the U.S. economy. The household sector's financial condition is stronger, and the business sector has made substantial strides in bolstering balance sheets. Narrowing credit risk spreads and a considerable rally in equity prices have reduced financing costs and increased household wealth, which should provide substantial support for spending by businesses and households. With short-term real interest rates close to zero, monetary policy remains highly accommodative. And it appears that the impetus from fiscal policy will stay expansionary, on net, through this year. These circumstances all should spur the expansion of aggregate demand in 2004. At the same time, increases in efficiency and a significant level of underutilized resources should help keep a lid on inflation.

The term "monetary policy" refers to what the Federal Reserve does to influence the amount of money and credit in the U.S. economy. Changes to the amount of money and credit affect interest rates (the cost of credit) and the performance of the U.S. economy. In a simplified example, if you decrease the cost of credit, more people and firms will borrow money, which in turn will heat up the economy. The Toolbox
The Fed has 3 main tools at its disposal to influence monetary policy: Open-market Operations - The Fed constantly buys and sells U.S. government securities in the financial markets, which in turn influences the level of reserves in the banking system. These decisions also affect the volume and the price of credit (interest rates). The term "open market" means that the Fed doesn't independently decide which securities dealers it will do business with on a particular day. Rather, the choice emerges from an open market where the various primary securities dealers compete. Open market operations are the most frequently employed tool of monetary policy.

The Bank of Japan has responded to US and eurozone rate cuts
Japan has joined the US, Europe and Canada in easing monetary policy, in an effort to see off recession and calm markets following last week's terrorist attacks. The Bank of Japan (BoJ) has cut its discount rate to 0.10% from 0.25%. The move follows interest rate cuts ordered on Monday by central banks in countries including the US and Canada, and by the European Central Bank, which controls rates in the 12 states which have adopted the euro. Shortly after the BoJ decision, the Bank of England said it was cutting its key interest rate by 0.25% to 4.75%. 'New era' The cut in Japanese discount rates, which govern the interest the BoJ charges for loans to commercial banks, was interpreted as a small but symbolic move to back global economic support efforts. The BoJ's room to manoeuvre was limited by a decision in March to cut its main interest rate back to zero, to support economic growth in a country already suffering its worst slump in 50 years.

Economic policy often drives other forms of policy. A nation's economic strength often dictates how much it can afford to spend on public needs like health care, transportation, science, or education. It can also affect a nation's ability to afford new regulatory policies targeting things like the environment or safety in the workplace. More fundamentally, economic policy often drives elections, and elections affect issues across the policy spectrum. As a wag once noted when prioritizing the most important issues in a presidential campaign, "it's the economy, stupid." Economic policy has many components, including fiscal policy (government spending and taxes), monetary policy (determining the size of the money supply), and regulatory policy in all its forms, including regulation of business, labor relations, consumer protection, and rules of international trade. In fact, most matters of public policy, even those that are not primarily economic in nature, have some impact on the economy.
