The deal itself involves the repayment of this debt through interest on the loan. This would be called the return. The yield that is often spoken about in such transactions, can be simplified to a number value placed on the riskiness of the borrower. In other words, will you get your money back, or not. Municipal bonds are used for state and local government projects that could range from anything such as parks or schools, airports, sewers, and whatever falls in the public domain, to raising money for upkeep on these public works. And they come in as many flavors as there are reasons for these governments to borrow.

    Tax Benefits of Investing in Municipal Bonds
    • Everyone wants U.S. Treasury bonds , these days, so the prices have gone up, and the yields have sunk. And you have to pay federal taxes on that income. (The income is tax free on your state return). Municipal bonds get less respect, so their prices tend to be a bit lower, though their yields are close to those of Treasury bonds. But income from municipal bonds is exempt from federal taxes, and if you live in the same state as the agency issuing the bond, the income may be exempt from your state income tax, too. So you get a bigger yield with munis.
    We recommend looking into municipal bonds, particularly if you are in a higher tax bracket. Municipal Bond Yields As you move to higher tax brackets, you get even more benefit from the tax exempt status of municipal bonds, so the real yield is even greater than the income you receive from the bond. Imagine a situation in which a municipal bond offers a 5.4% yield. And if you buy a bond issued within your state, you can usually shield the income from your state income.

By Dan Akst Everybody knows that in the long run, nothing beats stocks. So why on earth would anyone buy a bond? Plenty of reasons. A Treasury bond, to cite the safest of the breed, means absolute capital preservation and a predictable, if modest, rate of return. A portfolio of bonds means income on which to live. Municipal bonds, when you take taxes into account, can sometimes compete nicely with stocks. And if interest rates go down, you might even get some capital gains out of your bonds. What is a bond?

    Investing in bonds offers more protection than stocks . In the event a company defaults on its bonds or goes bankrupt, bond investors get repaid ahead of shareholders. This lower risk is a big reason that the investment rates of return on bonds are significantly lower than they are on stocks.
    Bonds are also called fixed income securities because they pay interest that is fixed at a coupon rate . (Although there are bonds whose coupon rates are variable, most bonds have a fixed rate.) As a result, the amount of interest income is fixed over the term of the bond. For bond investors, who are generally more conservative than stock investors, these predictable cash flows allow them to sleep at night. For example, say you have a $1,000 bond that has a 5-year term and coupon rate of 7%. This bond would generate $70 a year in interest for each of the next five years. Since it is conventional for bonds to pay interest every six months, this means you receive $35 in interest twice a year. From an investing point of view, this is preferable: you pocket the income sooner, and have a chance to reinvest it. This reinvested income is an important part of a bond's
